Can Trade Policy Mitigate Climate Change

Trade policy is often cast as a solution to the free‐riding problem in international climate agreements. This paper examines the extent to which trade policy can deliver on this promise. We incorporate global supply chains of carbon and climate externalities into a multi‐country, multi‐industry general equilibrium trade model. By deriving theoretical formulas for optimal carbon and border taxes, we quantify the maximum efficacy of two trade policy solutions to the free‐riding problem. Adding optimal carbon border taxes to existing tariffs proves largely ineffective, delivering only 3.4% of what could be achieved under globally optimal carbon pricing. In contrast, Nordhaus's (2015) climate club framework, in which border taxes are used as contingent penalties to deter free‐riding, can achieve 33–68% of the globally optimal carbon reduction, depending on the initial coalition (EU, EU + US, or EU + US + China). In all cases, the climate club ensures universal compliance, thereby preserving free trade.

Walras–Bowley Lecture: Climate Policy in the Wide World

We construct a dynamic integrated assessment model of climate and the economy with very high geographic resolution. Migration is free within, but not allowed across, countries. The model parameterization uses a wealth of data, including the distribution of output, population, energy sources and use, and estimates of the local damages from climate change. It implies very large geographic dispersion in damages from warming. We conduct three kinds of policy experiments. In one, we note that a modest, uniform carbon tax limits global warming and damages around the world substantially. In a second experiment, we let the poorest countries not tax carbon, while the rest compensate by setting higher taxes; the efficiency losses are large. In a final experiment, we find that fast green technology growth alone is a poor substitute for carbon taxes, whether globally available or not.

Coordination and Commitment in International Climate Action: Evidence From Palm Oil

Weak environmental regulation has global consequences. When domestic regulation fails, the international community can target emitters with trade policy. I develop a dynamic empirical framework for evaluating trade policy as a substitute for domestic regulation, and I apply the framework to the market for palm oil, a major driver of deforestation and global CO 2 emissions. Relative to business as usual, a domestic production tax of 50% reduces CO 2 emissions by 7.4 Gt from 1988 to 2016, amounting to 0.26 Gt annually. Coordinated, committed import tariffs of similar magnitude reduce emissions by 5.4 Gt over the same period. The cost of these import tariffs is only $15 per ton of CO 2 , even accounting for compensating transfers that recognize welfare losses for producing countries. Without coordination and commitment, import tariffs have more limited effects. Alternative policies include domestic export taxes, which are fiscally appealing independent of emission concerns, and a carbon border adjustment mechanism, which encourages domestic regulation.
