Rational Beliefs and Security Design

This article studies the security-design problem of a cash-constrained firm facing investors with diverse beliefs. Investor “rational beliefs” are modeled as varying and yet rational in the sense of Kurz (1994a). With two investors, optimal designs are similar under rational beliefs and rational expectations. With many investors, however, optimal securities under rational beliefs maximize investor differences of opinion, while under rational expectations optimal designs minimize disagreements. We demonstrate that the common practice of issuing multiple securities backed by a single asset is optimal under rational beliefs but not under rational expectations. Researching market beliefs can create substantial value for firms.

Efficient Trading Strategies in the Presence of Market Frictions

In this paper we provide a price characterization of efficient consumption bundles in multiperiod economies with market frictions. Efficient consumption bundles are those that are chosen by at least one rational agent with monotonic state-independent and risk-averse preferences and a given future endowment. Frictions include dynamic market incompleteness, proportional transaction costs, short selling costs, borrowing costs, taxes, and others. We characterize the inefficiency cost of a trading strategy -the difference between the investment it requires and the largest amount required by any rational agent to obtain the same utility level - and we propose a measure of portfolio performance based on it. We also show that the arbitrage bounds on a contingent claim to consumption cannot be tightened based on efficiency arguments without restricting preferences or endowments. We examine the efficiency of common investment strategies in economies with borrowing costs due to asymmetric information, short selling costs, or bid-ask spreads. We find that market frictions generally change and typically shrink the set of efficient investment strategies, shifting investors away from well-diversified strategies into low cost ones, and for large frictions into no trading at all. Hence we observe strategies that become inefficient with market frictions, as well as strategies that are rationalized by market frictions.

The Price of a Smile: Hedging and Spanning in Option Markets

The volatility smile changed drastically around the crash of 1987, and newoption pricing models have been proposed to accommodate that change. Deterministic volatility models allowfor more flexible volatility surfaces but refrain from introducing additional risk factors. Thus, options are still redundant securities. Alternatively, stochastic models introduce additional risk factors, and options are then needed for spanning of the pricing kernel. We develop a statistical test based on this difference in spanning. Using daily S&P 500 index options data from 1986–1995, our tests suggest that both in- and out-of-the-money options are needed for spanning. The findings are inconsistent with deterministic volatility models but are consistent with stochastic models that incorporate additional priced risk factors, such as stochastic volatility, interest rates, or jumps.

Asymmetric Volatility and Risk in Equity Markets

It appears that volatility in equity markets is asymmetric: returns and conditional volatility are negatively correlated. We provide a unified framework to simultaneously investigate asymmetric volatility at the firm and the market level and to examine two potential explanations of the asymmetry: leverage effects and time-varying risk premiums. Our empirical application uses the market portfolio and portfolios with different leverage constructed from Nikkei 225 stocks, extending the empirical evidence on asymmetry to Japanese stocks. Although volatility asymmetry is present and significant at the market and the portfolio levels, its source differs across portfolios. We find that it is important to include leverage ratios in the volatility dynamics but that their economic effects are mostly dwarfed by the volatility feedback mechanism. Volatility feedback is enhanced by a phenomenon that we term covariance asymmetry: conditional covariances with the market increase only significantly following negative market news. We do not find significant asymmetries in conditional betas.

A Theory of Bank Regulation and Management Compensation

We show that concentrating bank regulation on bank capital ratios may be ineffective in controlling risk taking. We propose, instead, a more direct mechanism of influencing bank risk-taking incentives, in which the FDIC insurance premium scheme incorporates incentive features of top-management compensation. With this scheme, we show that bank owners choose an optimal management compensation structure that induces first-best value-maximizing investment choices by a bank's management. We explicitly characterize the parameters of the optimal management compensation structure and the fairly priced FDIC insurance premium in the presence of a single or multiple sources of agency problems.

Stock Market Risk and Return: An Equilibrium Approach

Recent empirical evidence suggests that expected stock returns are weakly, or even negatively, related to the volatility of stock returns at the market level, and that this relation varies substantially over time. This evidence contradicts the apparently reliable intuition that risk and return are positively related and that stock market volatility is a good proxy for risk. This paper investigates the relation between volatility and expected returns in a general equilibrium, exchange economy. A relatively simple model, estimated using aggregate consumption data, is able to duplicate the salient features of the observed expected return/volatility relation. The key features of the model are the existence of two regimes with different consumption growth processes and time-varying correlations between stock returns and the marginal rate of substitution; thus inducing variability in the short-run relation between expected returns and volatility and a weakening of the long-run relation. These results highlight the perils of relying on intuition from static models. They also have important implications for the empirical modeling of returns.

The Design of Bank Loan Contracts

The unique characteristics of bank loans emerge endogenously to enhance efficiency in a model of renegotiation between a borrower and a lender in which there is the potential for moral hazard on each side of the relationship. Firm risk is endogenous and renegotiated interest rates on the debt need not be monotone in firm risk. The initial terms of the debt are not set to price default risk but rather are set to efficiently balance bargaining power in later renegotiation. Loan pricing may be nonlinear, involving initial transfers either from the borrower to the bank or from the bank to the borrower.

On Portfolio Optimization: Forecasting Covariances and Choosing the Risk Model

We evaluate the performance of models for the covariance structure of stock returns, focusing on their use for optimal portfolio selection. We compare the models' forecasts of future covariances and the optimized portfolios' out-of-sample performance. A few factors capture the general covariance structure. Portfolio optimization helps for risk control, and a three-factor model is adequate for selecting the minimum-variance portfolio. Under a tracking error volatility criterion, which is widely used in practice, larger differences emerge across the models. In general more factors are necessary when the objective is to minimize tracking error volatility.

Using Proxies for the Short Rate: When are Three Months Like an Instant?

The dynamics of the unobservable short rate are frequently estimated directly using a proxy. We examine the biases resulting from this practice (the “proxy problem”). Analytic results show that the proxy problem is not economically significant for single-factor affine models. In the two-factor affine model of Longstaff and Schwartz (1992), the proxy problem is only economically significant for pricing discount bonds with maturities of more than five years. We also describe two different numerical procedures for assessing the magnitude of the proxy problem in a general interest rate model. When applied to a nonlinear single-factor model, they suggest that the proxy problem can be economically significant.

Empty Promises and Arbitrage

Analysis of absence of arbitrage normally ignores payoffs in states to which the agent assigns zero probability. We extend the fundamental theorem of asset pricing to the case of “no empty promises” in which the agent cannot promise arbitrarily large payments in some states. There is a superpositive pricing rule that can assign positive price to claims in zero probability states important to the market as well as assigning positive prices to claims in the states of positive probability. With continuous information arrival, no empty promises can be enforced by shutting down the agent's subsequent investments once wealth hits zero.
