Providers’ affiliation, insurance and collusion

This paper provides a theoretical analysis of the benefits for an insurance company to develop its own network of service providers when insurance fraud is characterized by collusion between policyholders and providers. In a static framework without collusion, exclusive affiliation of providers allows insurance companies to recover some market power and to lessen competition on the insurance market. This entails a decrease in the insured’s welfare. However, exclusive affiliation of providers may entail a positive effect on customers’ surplus when insurers and providers are engaged in a repeated relationship. In particular, while insurers must cooperate to retaliate against a fraudulent provider under non-exclusive affiliation, no cooperation is needed under exclusive affiliation. In that case, an insurer is indeed able to reduce the profit of a malevolent provider by moving to collusion-proof contracts when collusion is detected, and this threat may act as a deterrent for fraudulent activities. This possibility may supplement an inefficient judicial system: it is thus a second-best optimal anti-fraud policy

Color and credit: Race, regulation, and the quality of financial services

The incidence of misselling, fraud, and poor customer service by retail banks is significantly higher in areas with higher proportions of poor and minority borrowers and in areas where government regulation promotes an increased quantity of lending. Specifically, low-to-moderate-income (LMI) areas targeted by the Community Reinvestment Act have significantly worse outcomes, and this effect is larger for LMI areas with a high-minority population share. The results highlight an unintended adverse consequence of such quantity-focused regulations on the quality of credit to lower-income and minority customers

Conflict of interest to declare? A study of individual-controlled funds in China

China's financial deregulation has led to the rise of individual-controlled fund management companies, where the largest shareholder is a person rather than an institution. This study examines these mutual funds, known as “individual-controlled funds” (ICFs), particularly from the perspective of potential conflict of interest. ICFs are more likely to prioritize performance given there is limited interference in their activities by affiliated institutions. They consistently outperform peers by 0.7 % per month, after accounting for fund characteristics. This outperformance is more pronounced when the largest individual owner has greater influence in the fund company. We also document the lower propensity of ICFs to engage in misconduct. Our findings demonstrate that minimizing conflicts of interest benefits performance in the mutual fund industry

Outside ownership in the hedge fund industry

I examine an action hedge fund managers take to increase their assets under management: selling ownership stakes in their firms to outside owners. Fund companies that sell stakes to outside owners open more new funds and attract higher fund flows. The flow impact is greater for funds who sell stakes to more reputable outside owners and outsiders with asset management divisions. Funds with outside owners do not subsequently outperform their peers. Despite the lack of subsequent outperformance, fund investors do benefit from a reduction in returns management and lower incidence of fraud. Taken together, my results indicate that these transactions result in synergies for all parties involved

Operational risk and reputation in the financial industry

By examining stock market reactions to the announcement of operational losses by financial companies, this paper attempts to disentangle operational losses from reputational damage. Our analysis deals with 154 events coming from the FIRST database of OpVantage. Events occurred between 1990 and 2004 in companies belonging to the financial sector and that are listed on the major European and US Stock Exchanges. Results show significant, negative abnormal returns at the announcement date of the loss, along with an increase in the volumes of trade. In cases of internal fraud, the loss in market value is greater that the operational loss amount announced, which is interpreted as a sign of reputational damage. Negative impact is proportionally greater when the loss amount represents a larger share in the company’s net profit

Sudden crash or long torture: The timing of market reactions to operational loss events

An emerging literature investigating market responses to operational loss announcements concludes that financial markets tend usually to overreact to loss events. This overreaction is commonly interpreted as reputational damage. We revisit this issue by focusing on the timing of markets’ reactions and highlight two variables: the start and the speed of stock markets’ responses. It appears that when operational losses are caused by internal fraud the negative market reaction materializes earlier and faster. Industry sectors and prevailing market conditions influence the timing of market reactions as well. Our empirical findings reveal moreover that a higher initial grading of the company is associated with a later stock market reaction to the announcement. While the relative magnitude and the length of markets’ overreactions is positively correlated to the concomitant downgrading our study shows that overreaction magnitudes are also strongly correlated to our estimate of the total duration of the reaction

ACCOUNTANTS' LIABILITY TO THIRD PARTIES: THE ULTRAMARES CASE REAFFIRMED.

On May 28, 1938 in the case of State Street Trust Co. v. Ernst, (15 N.E. (2d) 416), the New York Court of Appeals reaffirmed the major principles of the Ultramares case. In an action against the accountants by third parties not contracting with the accountants (the plaintiff bank made a loan on the basis of the certified statement), the court held that the question of liability could go to the jury on an issue of fraud as to whether the accountants had a bonafide belief in the truthfulness of their certificate. The Ultramares case precluded liability of accountants to third parties on grounds of negligence, but it declared that there could be liability if a jury could find a reckless misstatement, or an opinion based on grounds so flimsy as to lead to the conclusion that there was no genuine belief in its truthfulness. That is, gross negligence could establish liability when mere negligence would not. The nature of the action would be in fraud, and the flimsy grounds stated above would take the place of actual intent to deceive. The right to sue would extend to all who relied on the certificate and whom the accountants might reasonably expect would be making such reliance
