An application of a three-factor performance index to measure stockholder gains from merger

This article re-examines the magnitude of stockholder gains from merger. To measure stockholder gains we employ four alternative two-factor market-industry models in combination with a matched non-merging control group. The four two-factor models are based on either the capital asset pricing model or Black's (1972) zero-beta model combined with two alternative industry factors. The four models are shown to produce generally consistent results. However, the results from a two-factor model are sometimes different from the results of a simpler one-factor model. Also, the introduction of a third factor, the non-merging control group, is shown to have a substantial impact on performance measurement.

Determinants of corporate borrowing

Many corporate assets, particularly growth opportunities, can be viewed as call options. The value of such ‘real options’ depends on discretionary future investment by the firm. Issuing risky debt reduces the present market value of a firm holding real options by inducing a suboptimal investment strategy or by forcing the firm and its creditors to bear the costs of avoiding the suboptimal strategy. The paper predicts that corporate borrowing is inversely related to the proportion of market value accounted for by real options. It also rationalizes other aspects of corporate borrowing behavior, for example the practice of matching maturities of assets and debt liabilities.

On the pricing of contingent claims and the Modigliani-Miller theorem

A general formula is derived for the price of a security whose value under specified conditions is a known function of the value of another security. Although the formula can be derived using the arbitrage technique of Black and Scholes, the alternative approach of continuous-time portfolio strategies is used instead. This alternative derivation allows the resolution of some controversies surrounding the Black and Scholes methodology. Specifically, it is demonstrated that the derived pricing formula must be continuous with continuous first derivatives, and that there is not a ‘pre-selection bias’ in the choice of independent variables used in the formula. Finally, the alternative derivation provides a direct proof of the Modigliani-Miller theorem even when there is a positive probability of bankruptcy.

Option pricing when underlying stock returns are discontinuous

The validity of the classic Black-Scholes option pricing formula depends on the capability of investors to follow a dynamic portfolio strategy in the stock that replicates the payoff structure to the option. The critical assumption required for such a strategy to be feasible, is that the underlying stock return dynamics can be described by a stochastic process with a continuous sample path. In this paper, an option pricing formula is derived for the more-general case when the underlying stock returns are generated by a mixture of both continuous and jump processes. The derived formula has most of the attractive features of the original Black-Scholes formula in that it does not depend on investor preferences or knowledge of the expected return on the underlying stock. Moreover, the same analysis applied to the options can be extended to the pricing of corporate liabilities.

Measuring the Social Return to R&D

Is there too much or too little research and development (R&D)? In this paper we bridge the gap between the recent growth literature and the empirical productivity literature. We derive in a growth model the relationship between the social rate of return to R&D and the coefficient estimates of the empirical literature and show that these estimates represent a lower bound. Furthermore, our analytic framework provides a direct mapping from the rate of return to the degree of underinvestment in research. Conservative estimates suggest that optimal R&D investment is at least two to four times actual investment.

Boardroom centrality and firm performance

Firms with central boards of directors earn superior risk-adjusted stock returns. A long (short) position in the most (least) central firms earns average annual returns of 4.68%. Firms with central boards also experience higher future return-on-assets growth and more positive analyst forecast errors. Return prediction, return-on-assets growth, and analyst errors are concentrated among high growth opportunity firms or firms confronting adverse circumstances, consistent with boardroom connections mattering most for firms standing to benefit most from information and resources exchanged through boardroom networks. Overall, our results suggest that director networks provide economic benefits that are not immediately reflected in stock prices.

Technology and Production Fragmentation: Domestic versus Foreign Sourcing

This article provides direct empirical evidence on the relationship between technology and firms’ global sourcing strategies. Using new data on U.S. firms’ decisions to contract for manufacturing services from domestic or foreign suppliers, I show that a firm’s adoption of communication technology between 2002 and 2007 is associated with a 3.1 point increase in its probability of fragmentation. The effect of firm technology also differs significantly across industries; in 2007, it is 20% higher, relative to the mean, in industries with production specifications that are easier to codify in an electronic format. These patterns suggest that technology lowers coordination costs, though its effect is disproportionately higher for domestic rather than foreign sourcing. The larger impact on domestic fragmentation highlights its importance as an alternative to offshoring, and can be explained by complementarities between technology and worker skill. High technology firms and industries are more likely to source from high human capital countries, and the differential impact of technology across industries is strongly increasing in country human capital.

Aggregating Information by Voting: The Wisdom of the Experts versus the Wisdom of the Masses

This paper analyzes participation and information aggregation in a common-value election with continuous private signals. In equilibrium, some citizens ignore their private information and abstain from voting, in deference to those with higher-quality signals. Even as the number of highly-informed peers grows large, however, citizens with only moderate expertise continue voting, so that voter participation remains at realistic levels (e.g. 50 % or 60%, for simple examples). The precise level of voter turnout, along with the margin of victory, are determined by the distribution of expertise. Improving a voter’s information makes her more willing to vote, consistent with a growing body of empirical evidence, but makes her peers more willing to abstain, providing a new explanation for various empirical patterns of voting. Equilibrium participation is optimal, even though the marginal voter may have very little (e.g. below-average) expertise, and even though non-voters’information is not utilized.
